Hosting servers us not free. And servers that are hosted for free often host malicious software, or ads, or present a low quality. I have played on free services before like Warp Pipe, and the old PSN, and i guarantee you, Live is a premium gaming service.
If you want Live for free, use Bing search, earn Microsoft points, and buy Xbox Live memberships that way.

In addition, bear in mind that most games are not hosted on Microsoft's servers, they are in fact hosted on the game publishers own servers.

For example, the COD games are hosted by Activsion. Whereas the FIFA and Madden titles are hosted by EA on their own servers.

It's not ploy to get you to buy the latest console.

it is not up to microsoft, apart from first party titles that microsoft create all others have there servers operated and paid for by the devs/publishers of the game, microsoft do not pay for these servers and have no control over them.

basically nearly all third party games host and pay for their own servers. if they want to shut them down they can do, especially if the game in question is fairly old now.

One thing to consider is server load. A less popular game will take less server load than a popular game from a multi-million dollar studio (such as MW3, etc). The more connections, the more likely the chance of lag since the game is trying to serve each
player equally to keep the experience the same for everyone as much as possible. That's why there are almost ALWAYS server issues the first week of a popular game's release.

Another thing to consider is the difference between a dedicated server (such as BF3) as the host and the "User with the best connection" (such as every COD and GRFS) being the host. A dedicated host has less of a chance for lag, and you will NEVER see a
host migration if the strongest connection leaves or disconnects.

Both of these factors contribute to connection issues, lag, and other such things.
