You can use external hard drives to store your games. However, if you want to play with them, you will have to transfer them to internal storage.

Your Xbox console will detect your storage. However, it can only be used for file storage. This means that you cannot install and play Xbox games directly from an external USB storage device.

If you want to extend your Xbox storage to store and play games, you would need Storage Expansion Card for Xbox Series X|S.

only Xbox one and 360 games will run off of USB. You need to format the drive on your Xbox

I am having the exact same issue as OP. Just got a 5TB External Seagate USB 3.0 Drive. I've tried reformatting for NTFS, and nothing is working, the xbox is only reading it as for media, and won't give the option to format for games and apps.
